Why Financial Statements Matter for an Insurer

An insurance company is not like an ordinary manufacturing or trading firm. It collects premium today in exchange for a promise to pay a claim that may fall due decades later. Because the timing and size of that future payout is uncertain, the way an insurer keeps its books, values its liabilities, and demonstrates its ability to pay is fundamentally different from general accounting. For an LIC AAO aspirant, this chapter is important for two reasons. First, questions on solvency margin, actuarial valuation and the structure of an insurer's accounts appear regularly in the insurance-awareness section. Second, an Assistant Administrative Officer who eventually works in accounts, actuarial support, or audit-linked functions needs a working vocabulary of these terms even before specialised training begins.

Insurers in India prepare their financial statements under a format prescribed by IRDAI, read together with the Insurance Act, 1938, the Companies Act provisions applicable to them, and relevant Accounting Standards. The regulator's format ensures that every insurer, regardless of size, discloses information in a comparable manner, which in turn allows the regulator, investors, and policyholders to judge financial health on a common yardstick.

The Three Core Statements of an Insurer

A life insurer's annual accounts revolve around three principal statements, supported by numerous schedules and disclosures.

1. Revenue Account (Policyholders' Account)

The Revenue Account captures the insurance business itself — the flow of money between the insurer and its policyholders. On the income side it records premium income, income from investments held for policyholders' funds, and other income. On the outgo side it records benefits paid (claims by death, maturity, surrender, annuity), commission paid to agents and intermediaries, operating expenses related to insurance business, provisions for taxation where applicable, and the change in actuarial liability (the increase or decrease in the reserve the insurer must hold to meet future policy obligations). The balancing figure of the Revenue Account represents the surplus or deficit generated in the policyholders' fund for the year, which then flows into the actuarial valuation process.

Because life insurance is long-duration business, the Revenue Account is not a simple profit-and-loss statement in the way a trading company would prepare one. A large part of the "expense" side is not cash paid out during the year at all — it is the actuarial reserve set aside for claims that will be paid in future years. This reserve is what makes long-term insurance accounting fundamentally different from short-cycle commercial accounting.

2. Profit and Loss Account (Shareholders' Account)

The Profit and Loss Account captures the shareholders' side of the business — the transfer of surplus from the policyholders' account (as recommended by the Appointed Actuary and approved by the Board), income earned on shareholders' own investible funds, and expenses that are attributable to shareholders rather than to policyholders. For a mutual-structure insurer like LIC prior to its conversion into a company with government and public shareholding, this distinction is conceptually present even though the "shareholder" was historically the Government of India acting on behalf of policyholders and the public exchequer. Since LIC's listing, the Profit and Loss Account has taken on the same significance it has for any other listed insurer, because it determines the dividend available for equity shareholders.

3. Balance Sheet

The Balance Sheet presents the insurer's assets and liabilities at a point in time — typically the close of the financial year, 31 March, for Indian insurers. On the liabilities side, the largest single item for a life insurer is the actuarial liability, i.e., the mathematical reserve required to meet future obligations to existing policyholders. This is followed by share capital, reserves and surplus, and current liabilities and provisions. On the assets side, the largest components are investments (both in policyholders' funds and shareholders' funds), loans against policies, fixed assets, and current assets such as cash, bank balances, and outstanding premium.

Because an insurer's investments are governed by strict regulatory pattern-of-investment rules (mandating minimum exposure to government securities and other approved categories), the asset side of a life insurer's balance sheet looks very different from that of a bank or a non-financial company — it is dominated by long-term, largely fixed-income and equity investments rather than physical assets or trade receivables.

Schedules and Supporting Disclosures

The three statements above are accompanied by detailed schedules that break down premium by product line, commission by type of business, benefits paid by category (death, maturity, surrender, annuity, other), and investments by category and maturity. IRDAI's disclosure norms also require insurers to publish a Management Report covering matters such as the insurer's registration status, coverage of policyholder grievances, persistency of business (how many policies remain in force after the first, third, and fifth years), and a certificate on the values of investments. These disclosures give a fuller picture than the bare financial numbers alone and are especially useful for assessing the quality — not just the size — of an insurer's business.

Persistency ratio deserves special mention. It measures the percentage of policies (or premium) that continue in force after a given period from the date of issue, commonly tracked at the 13th month, 25th month, 37th month, 49th month, and 61st month. High persistency indicates that policyholders are retaining their policies rather than lapsing them early, which is healthy both for the policyholder (who keeps insurance protection and does not lose the value already paid in) and for the insurer (whose acquisition cost is recovered over a longer premium-paying period). Persistency is one of the key non-financial metrics regulators and analysts use alongside the financial statements to judge the quality of an insurer's book.

Actuarial Valuation

At the heart of a life insurer's financial statements lies actuarial valuation — the process by which an actuary calculates the present value of the insurer's future obligations to policyholders and compares this with the present value of future premiums expected to be received, along with the assets already held. The difference between the value of future outgo and the value of future income (adjusted for assets on hand) determines the actuarial liability that must be carried on the balance sheet, and any surplus generated becomes available for distribution between policyholders (through bonuses, in the case of participating policies) and shareholders.

Actuarial valuation relies on assumptions about mortality (rates of death at each age, drawn from mortality tables such as those published periodically based on the insured population's experience), morbidity (rates of illness or disability, relevant for health and rider benefits), persistency and lapse (the rate at which policyholders discontinue paying premiums), expenses (the cost of running the business, both at policy inception and ongoing), and the rate of return the insurer expects to earn on its investments. Because life insurance contracts can run for several decades, small changes in these assumptions compound over time and can materially change the reserve requirement. This is why actuarial valuation is performed by, or under the certification of, a qualified actuary — in India, typically a Fellow of the Institute of Actuaries of India — and why the Appointed Actuary occupies a statutorily defined role in every insurance company.

The Appointed Actuary is responsible for certifying the adequacy of reserves, recommending the rate of bonus for participating policies, ensuring that products are priced soundly, and reporting to the Board and to IRDAI on the financial soundness of the insurer. This is a position of significant regulatory importance: the Appointed Actuary's certification is what gives external stakeholders confidence that the reserve figure on the balance sheet genuinely reflects the insurer's future obligations, rather than an optimistic understatement.

Solvency Margin and the Solvency Ratio

Solvency is the insurer's ability to meet its obligations to policyholders as they fall due, under both normal and adverse conditions. Because an insurer's liabilities are long-term promises rather than short-term debts, solvency is judged not merely by whether current assets exceed current liabilities, but by whether the insurer holds a margin of assets over liabilities sufficient to absorb unexpected adverse developments — higher-than-expected claims, lower-than-expected investment returns, higher expenses, or a combination of these.

The regulatory concept used to measure this cushion is the Required Solvency Margin (RSM) — a minimum amount of excess of assets over liabilities that an insurer must maintain, calculated using a formula prescribed by IRDAI that takes into account the size and risk profile of the insurer's business (for life insurers, this is typically linked to a percentage of mathematical reserves and a percentage of the sum at risk, subject to prescribed factors and minimums). The insurer's Available Solvency Margin (ASM) is the actual excess of its assets over liabilities, valued on the regulatory basis. The ratio of Available Solvency Margin to Required Solvency Margin is expressed as the solvency ratio.

IRDAI prescribes a minimum solvency ratio that every insurer must maintain at all times, and insurers are required to hold a buffer above this floor as a matter of prudent capital management. If an insurer's solvency ratio falls below the regulatory minimum, IRDAI can direct the insurer to submit a plan for restoring solvency, restrict its ability to write new business, or take other corrective supervisory action. Because the exact numeric minimum and the underlying formula are subject to periodic regulatory revision — India has, in fact, been moving toward a more risk-based approach to capital requirements — candidates preparing for the exam should focus on understanding the concept (why a margin over liabilities is required, and what it protects against) rather than memorising a single number that may change with regulatory reform.

It is worth understanding conceptually why a simple assets-minus-liabilities test is not enough for an insurer. A bank facing a sudden withdrawal of deposits can, in principle, become illiquid within days. An insurer's risk unfolds differently — claims may not spike immediately, but the insurer must hold enough of a cushion that even a run of adverse experience over several years (higher mortality than assumed, a market downturn reducing investment income, higher-than-expected lapses feeding into surrender payouts) does not leave it unable to honour its promises to the policyholders who remain. Solvency margin regulation exists precisely to build in that forward-looking cushion.

Risk-Based Capital: The Direction of Reform

Globally and in India, insurance regulators have been moving, or discussing a move, from a simple factor-based solvency formula (where the required margin is calculated using broad percentage factors applied to reserves and sums at risk) toward a risk-based capital (RBC) framework, under which the capital an insurer must hold is calibrated more precisely to the actual risks on its balance sheet — mortality risk, market risk, credit risk, operational risk, and so on, each measured and capitalised separately, then aggregated with allowance for diversification. The rationale is that two insurers with the same total reserves may carry very different underlying risk, and a risk-sensitive capital framework rewards insurers with genuinely lower risk and penalises those with concentrated or poorly matched exposures. IRDAI has been examining such a transition as part of broader supervisory modernisation. Aspirants should understand this as a direction of travel in Indian insurance regulation rather than memorise a completed framework, since the transition has been under study and phased consultation.

Free Assets, Reserves and Surplus

Beyond the mathematical reserve required for policy liabilities, insurers also carry "reserves and surplus" on their balance sheet — retained earnings, statutory reserves created under specific provisions of law, and fair value change accounts that capture unrealised gains or losses on investments held. The portion of the insurer's assets that exceeds both its policy liabilities and its required solvency margin is sometimes loosely referred to as "free assets" — capital available to absorb future shocks, fund business growth, or (for a listed insurer) support dividend payments to shareholders. A financially strong insurer typically shows a comfortable solvency ratio together with healthy free assets, consistent persistency, and a stable or improving claim settlement ratio — the last of these discussed in an earlier chapter of this book.

Investments and the Pattern of Investment Regulations

Because policyholders' funds represent long-term promises, IRDAI prescribes a "pattern of investment" that every life insurer must follow, mandating a minimum proportion of investments in Central and State Government securities and other approved securities, with the remainder permitted across approved investments such as corporate bonds, equity, infrastructure investments, and money market instruments, subject to prudential exposure norms per issuer, per industry, and per investment category. This regulatory framework exists to ensure that policyholders' funds are invested prudently and are not exposed to undue concentration risk, and it directly shapes the composition of the investment schedules disclosed in an insurer's balance sheet. Infrastructure investment is particularly emphasised in Indian insurance regulation given the long-duration nature of insurance liabilities, which naturally matches the long gestation of infrastructure assets — a point often tested indirectly through questions on why insurers are encouraged to invest in infrastructure bonds and similar instruments.

With-Profits (Participating) vs Non-Participating Business

Financial statement analysis of a life insurer is easier to follow once the distinction between participating and non-participating business is clear. In participating (with-profits) business, policyholders share in the surplus generated by the insurer through bonuses declared periodically by the Board on the Appointed Actuary's recommendation; the actuarial valuation of such business therefore involves not just calculating the reserve but also determining how much surplus is available for bonus distribution and in what proportion it is shared between policyholders and shareholders (a split that is itself subject to regulatory limits under the Insurance Act framework). In non-participating business, the insurer bears the investment and mortality risk itself and the policyholder receives only the benefits contractually guaranteed at the outset, with no share in surplus. This distinction has a direct bearing on how the Revenue Account and the actuarial valuation report are structured, since participating and non-participating funds are typically valued and reported separately.

Regulatory Returns and Public Disclosure

Beyond the statutory annual accounts, insurers file periodic regulatory returns with IRDAI covering solvency, investments, persistency, expenses of management, and other prudential parameters, generally on a quarterly and annual basis. IRDAI also publishes an annual report and periodically releases handbooks of statistics that consolidate industry-wide data, which is a useful public source for aspirants wanting to see how solvency ratios, expense ratios, and persistency trends move across the industry over time. Because these figures change with each reporting cycle, exam preparation should focus on understanding what each metric measures and why it matters, rather than memorising any single year's published figure, since questions that test a specific numeric value risk becoming outdated the moment the next regulatory return is filed.

Expense of Management and Commission Regulations

IRDAI also regulates the overall "expenses of management" that an insurer may incur, linking permissible expense levels to the insurer's size, product mix, and years since registration, so as to prevent excessive front-loading of costs onto policyholders through high acquisition expenses or commission. This ties back into the financial statements because expenses of management are a line item in the Revenue Account, and an insurer persistently breaching the regulatory expense limits is required to submit a plan to bring expenses back within norms. Commission paid to agents and other distribution channels is disclosed separately and is itself subject to regulatory ceilings that vary by product category and policy term, reflecting the regulator's concern that high commission should not distort product recommendations away from the policyholder's genuine interest.

Reading the Financial Statements — A Practical Framework

For exam purposes, and for general awareness of how a healthy insurer is distinguished from a stressed one, it helps to hold a simple mental checklist in mind: is the solvency ratio comfortably above the regulatory minimum; is persistency stable or improving across durations; is the claim settlement ratio high and the average time taken to settle claims reasonable; are reserves calculated by an Appointed Actuary whose valuation report is available and unqualified; and does the pattern of investment comply with regulatory norms without excessive concentration in any single asset class or counterparty. None of these indicators alone tells the full story, but together they form the backbone of financial-soundness assessment used by regulators, rating agencies, and informed policyholders alike.

Common Financial Ratios Used to Assess an Insurer

Beyond solvency and persistency, a handful of ratios recur in industry commentary, annual reports, and exam material, and it helps to know what each one is actually measuring rather than treating them as abstract terms to memorise.

None of these ratios should be read in isolation. A very high new-business growth figure combined with weak persistency, for instance, may indicate aggressive selling that is not converting into durable, long-term policyholder relationships — precisely the kind of pattern regulators watch for when scrutinising an insurer's conduct and sales practices.

Contingency and Catastrophe Reserves

Alongside the mathematical reserve for ordinary policy liabilities, insurers may be required or may choose to set aside additional reserves for extraordinary or catastrophic events — a reserve that recognises the possibility of an abnormal spike in claims from an event such as a pandemic, a major natural disaster, or another shock that affects mortality or morbidity experience across the portfolio simultaneously rather than for isolated individual policyholders. Such reserves are distinguished in the financial statements from the routine actuarial liability precisely because they exist to cushion against tail-risk events rather than expected, average experience. The importance of catastrophe-related reserving has been reinforced by real-world experience — most visibly, the sharp but temporary rise in mortality claims that many life insurers globally experienced during the COVID-19 pandemic years, which tested both the adequacy of reserving assumptions and the resilience of insurers' capital positions.

Fair Value Change Account

Because a large part of an insurer's assets consists of investments whose market value fluctuates, the Balance Sheet carries a Fair Value Change Account that captures unrealised gains or losses on certain categories of investments — gains or losses that have not yet been booked through the Revenue Account or Profit and Loss Account because the underlying investment has not been sold. This account can swing significantly with market movements and is one of the reasons why an insurer's reported net worth can move even in a year when its core insurance operations are stable. Analysts reading an insurer's balance sheet distinguish between surplus generated from core insurance and investment operations and swings arising purely from mark-to-market revaluation of the investment book.

Why This Matters for the LIC AAO Exam

Insurance-awareness questions on this topic typically test whether a candidate understands the purpose of each statement and metric, rather than asking for a specific numeric threshold. A well-prepared candidate should be able to explain, in a sentence or two each, what the Revenue Account records, why actuarial liability dominates a life insurer's balance sheet, what the solvency ratio protects against, and why persistency and claim settlement ratio matter as much as solvency for judging an insurer's real-world performance. Questions sometimes also test the distinction between the policyholders' account and the shareholders' account, and between participating and non-participating business — distinctions that repeatedly show up because they explain why a life insurer's accounts look so different from those of an ordinary company, and because they connect this chapter back to the product-related chapters earlier in the book.
